Investor Services
I have experience representing both buyers and sellers of income properties. I understand how to evaluate pricing for these properties and have taken many seminars about income properties and 1031 Exchanges.
What is a 1031 Exchange?
An Exchange, named after the IRS code 1031, that allows you to sell investment real estate and replace it with other investment real estate without having to pay tax on your profit at sale. Under certain circumstances this type of exchange can possibly be used with vacation or second homes as well.
Many investors don't realize that taxation on the sale of investment property does not have the same tax advantages enjoyed when selling their principal residence. Profits are often substantially affected by tax consequences. With a 1031 Exchange, you can defer payment of the tax normally due on the sale of your property that has a taxable gain.
There are many benefits to performing an exchange instead of a sale and new purchase. It can make more funds available for the new purchase by deferring any tax payments that would have been due. It can also help you with your investment income. By allowing you to sell investment properties that aren't yielding enough return and using the non-taxed gain to purchase another property that will give more cash flow, you can greatly increase your income.
To qualify for a 1031 Exchange, you must trade real estate that is held for business or investment purposes for other “Like Kind” investment property. “Like Kind” is the key term to remember. Basically any Real Estate could be considered “Like Kind”. For example selling a 5 unit rental building and buying a strip mall could be considered a “Like Kind” exchange. Selling the 5 flat and exchanging it for cash, stocks, or bonds would not be a “Like Kind” exchange.
To qualify, you must use a Qualified Intermediary, who will hold the funds from the first sale in an escrow account and will use that account to pay for the next property you have chosen. Many title companies and attorneys are set up to do this. You are not required to exchange all of your cash from the sale of the first property into the purchase of the second. However, if you take proceeds from the first sale, each dollar taken is subject to capital gains tax. To avoid the tax, you must rollover the entire gain into the new property. You may also exchange one property for several others or vice versa. It does not have to be one for one the total owed just needs to be more after the exchange.
Although this sounds complicated it really is just a normal sale and purchase with a few added rules. You still list and buy the properties as you would normally would and have a set time limit to select and close on the new after sale of the old. It is recommended that you consult your accountant for specific advice before pursuing a 1031 Exchange. For more information about 1031 Exchanges visit www.irs.gov
